Same Metrics, Differing Views

A fellow kabayan asked where I got the terms of the JV of the PHES. Also, at a P/E ratio of 10 it would only take 4
years to sell all the Valenzuela property, thus using P/E ratio of 10 is wrong.

First, I would like thank you Renzie for your comments and inquiries. It helps a lot to learn from others also. Life’s like that. You give something and you’ll receive something too. It’s a law. A natural law. At the end of the day, we are all here to profit, share our experiences and hopefully have done our part in making our world a better place to live in.

A while ago my colleague and I were discussing our own personal situations and investments ideas. I told him that I was ‘lucky’ in stock market because I was able to profit in some stocks. He said,” Yeah, you have said the correct word lucky”. This connotation implies that in stock market, you either pick the right stocks or wrong stocks. The stock you think will go up ends up moving flat or downwards, in other times, it abruptly go up leaving you wondering what kind of drugs the market is taking.

If you read the news before the start of October, some analysts are saying that the Index might move downwards. True to its nature of unpredictability, the Index hit an intraday high a couple of days ago. Just when the Index moves up and hit the intraday high, some analysts expected the Index to be positive but it moves in the opposite direction.

Stock market is not an absolute science. If you check the numbers, forecasts, and assumptions of the analysts, you will see different numbers. Their forecasts never matched. Nevertheless, most of them use the same metrics in valuing a company. The value of the company depends on the perspective of the market. For example ALI is being valued with P/E ratio of more than 30 times, while the rest of the real estate companies are being valued less than that.

I’m a fan of Peter Lynch, the former fund manager of Fidelity Magellan. I read in one of his books that once a turnaround company, or a speculative company turns into a profitable company, it has to be gauged using the metrics being used for other profitable companies. In this case IF PHES JV with ALI is signed; it needs to be gauged with profitable real estate companies.

We just bought a pre- selling condo last year. We will pay the down payment for three years and once the property is turnover, we need to pay the balance. In effect, the real estate developer is getting the full selling price of the condo upon turnover, and that is in three years time.

There also other real estate developers who allows in-house financing. The buyer will not resort to the bank to pay the balance upon turnover but it will be the real estate developer who will shoulder the financing side of the purchase. If PHES and JV scheme will be like this, then the profit from this venture will be extended on the terms of the in-house financing which is normally ten to twenty years.

There is no disclosure yet on the terms of JV. All the numbers that you can see around are all assumptions (mine included) in valuing the company. Once the numbers are out through disclosure, we can have a fair assessment on the profit of PHES from the JV and how long it will take.

This is only my opinion and my basis for valuing may be wrong and other investors may have a different view of this company which I fully respect.

The market hit an intra-day all time high yesterday before plunging in red at the close. Value turnover also increased yesterday as investors tried to chase stocks. Amidst the optimism that is engulfing the market right now, I have a cautious approach on this bullish trend because of the Japan-Sino tug of war, and the US fiscal cliff. Anyway, any dips from the current prices is a welcome development for me as I will be able to buy stocks at my buy below prices.

BDO/MBT – the valuations remains attractive. The banks are an indirect play on the growth of every industry. As such, so long as the country’s economic fundamentals remain intact, banks are deemed to be a safe bet in the current economic cycles. Big banks like BDO and MBT play a crucial role in economic growth of the country. The current age of the population is very attractive for growth.

The only question I would like to know is what percentage do our banks exposure to Europe has? Recent reports said that our banks have ‘minimal’ exposure to Europe banks which is good but I’m not convinced until proper disclosures have been made by banks. A circular coming from BSP compelling the banks to disclose their exposure would be beneficial.

Banks will be required by BSP to report their exposure in the real estate industry starting Dec 31, 2012. This is a good start to somehow control the asset bubble in the real estate. Banks are allowed to loan maximum of 20% only of their portfolio in real estate.Malaya

ALI – the premier real estate developer in the country has valuations way beyond the others. ALI is a league of his own. The current P/E average of the real estate industry is only 10 while ALI treks at a P/E of more than 30. The distance between its competitors is just numbing. ALI has vast land banks which it can tap should the current demand overshoots the current supply of the residential and office units. ALI is at this stage on a very aggressive mode developing one project after the other.

The COA finally approved the Deed of Conditional Sale between Negros Occidental and Ayala Land involving 7.7 hectare of prime property.SunStar It is interesting to see the reaction of Ayala Land this given that they previously told the Negros government that it is engaging from the deal.

One of the good things about ALI is that it is one of the favorite stocks of foreign investors.

TEL – this is like a preferred stock. You get a 6-7% dividend per year with an upside in the appreciation of the stock. Bonds are currently trading at 5-6% which is at the low levels of the range. Analysts expect the interest rates to remain the same or go lower than the current rate in the foreseeable future. As such, I am favoring TEL as a substitute in the current interest rates with an upside of price appreciation. TEL net income expects it to be 37B this year. However, next year could be different as the company expects to hit the bottomline at more than 40B.

It has recently completed its major infrastructure upgrade that will enable it to handle data explosion. TEL still retains its market share in the telecom industry but it is slowly gaining foothold in the VOIP industry. TEL also has access in the information technology and I think this is where the growth of TEL will come. The telecom industry is matured already and growth is limited. The dividend is a testament to that.

PLDT will invest P560M to triple the capacity of its internet gateway- the network facility that handles internet traffic going to and from servers abroad. GMA News

AGI – together with wholly owned subsidiary New Town Land Partners exercised their right to buy 3.071B Megaworld warrants at P1 per share. Manila Standard

PGOLD – the consumer play. PGOLDs listing last year gave the investors an alternative to URC, SMC, AGI (partially), JFC and others. Indeed, since its listing last year, PGOLD has increased its stores nationwide and is still in expansion mode. It is planning to issue P8B of notes for its expansion.

My friend 'Jeff’ said that he likes PGOLD stores. PGOLD have a store in Arayat and he likes going in there. With this I am with the impression that PGOLD is a good buy but not at this level. A buy on dips is suggested.

If you live outside Philippines, perhaps you may want to check some details on one Puregold store here.

EDC – with all the brouhaha that is happening with EDC e.g. delays in rehab of geothermal machine, management credibility, etc. is an opportunity to buy at a lower price. Once the turbines are repaired and put into operations, the price will go back to its previous level.

PHES – I’m all in. Obviously I have studied its financials and prospects. PHES is a turnaround company and asset play. The land values being reflected in the books are recognized at cost or NRV whichever is lower. Thus, it is fair to assume that PHES landbank are valued at cost because the Valenzuela property alone would be worth P3.2B at 10,000 per SQM. This will translate into 2.21 per share, a 216% increase!

Now, not all computations and assumptions are absolutely correct. That is why they are called assumptions. However, one must not look somewhere to determine the fair value of a company.

PX – the permit for the second tailing pond must be secured first. Otherwise PX operation will hang and consequently there will be no revenue for the succeeding years. This permit is crucial. Right now, the hole is a bottomless pit and this stock may go lower until government permits and clearance are obtained.

The Buy Below Price

A fellow OFW asked me how I determine the buy below price.

Well, stock market is not an exact science. It is more of an art. If somebody has perfected the formula of timing the market, he is the richest man in the world. Unfortunately, there is none.

http://www.flickr.com/photos/17642817@N00/454145539
So the question on how to determine the buy below price is a matter of individual analysis and preference.
The best time to buy a stock is during the BER months according to Peter Lynch. Typically, stocks just go down during this season because the brokers need spending money for the Holiday Season. In US, they have the so called tax loss wherein the investors must sell their positions in order to avail the tax loss. Of course, this is not absolute and the market can go up during BER months.

Also, one of the best times to buy a stock is during scary moments when the market collapses, crisis, freefalls, drops that happens every few years. It is during the down market that an investor must buy. When the market is down, all you can hear and read is the gloomy prospect of the economy. The sky is falling! Recession is coming! We’re back in the old ages! Etc.

In the Philippines, you won’t hear that much because foreign investors are flocking in our country because of our great economic fundamentals. In fact if you check the P/E of PSEi, it is one of the most expensive in Asia. That is why buying at these levels is treated with caution.

The stock market is not going up forever. There will always be a time that it will go down. Enter the buy below program.

The buy below price allows you not to buy a stock at the peak.  The main premise is that you are not chasing a stock on its way up. You are trying to inculcate a discipline in your investing style. This is very important because your discipline will become your investing habits.

BDO stock was trading at 63 when I checked its financials. However it was on a downward trend. The fundamentals remain the same and nothing changes so I set a target price of buying at 60 and below. On Aug 22, 2012 this stock went below 60 after three months of trading above 60. Knowing this in my mind, I waited for an entry below 60 and when it does, I immediately bought it. Right now it is trekking higher and perhaps I would not be able to buy below 60 anymore. It currently earns more than 9% in less than 1 month, even banks cannot offer an interest rate of this high for the whole year. 60 is not a technical gauge, it is a psychological barrier that BDO is down into another territory, the 50s.

In stock market, as long as the fundamentals remain intact but the stock is going down, it is a buy. Again this is not absolute because each one has its own preference of buying a stock. The richest and successful investors in stock market have this strategy: Buy and hold forever. This strategy has withstood the test of time.  Why don’t we follow it? Because we think there will always be another strategy that is better than that. And we think that we can find that strategy. Again I have never met an investor who has perfectly timed the market consistently.

PHES, a Turnaround Company

Philippine Estates Corp (PHES) is a real estate company listed in the PSE. If you checked its financials from 2007 until date, you will conclude that PHES is on a decline and doesn’t have any meaningful income. In fact its 2011 revenue is only 34.1M, a far cry from the 172.4M revenue it incurred way back in 2007.

Now the question is how can PHES establish itself again and regain the composure it had in 2007? The 172.4M revenue in 2007 is way small in comparison to other real estate players.  The first step is a JV with Ayala Land, the premier real estate developer in the country. This JV is for the more than 30 hectares that PHES had in Valenzuela.  This JV will provide cash to PHES which in turn can be used for other projects in the pipeline. According to the disclosure made to the exchange, PHES is planning to develop a middle class residential community in Imus and Gen Trias Cavite. Also, A JV is being considered also for the Bulacan property during the Q&A portion of the ASM held last Sep 24, 2012.

Philippines real estate is performing very well at the moment. Buyers are snapping properties everywhere. Unlike in other countries, most of the buyers in the Philippines are end users which minimize the risk of trading and speculating the properties. End buyers tend to commit themselves to pay the properties over the mortgage life, hence they are real buyers. Interest rates are currently at the lower levels and many economists expect the rates to stay at this level or even lower, thus borrowing becomes attractive to the buyers2.

Philippine population is very young with more than half of its below 23 years of age3. That’s almost 50 million people not yet fully submerged in the economic and industrial workforce of the country. Once this young population enters the productive stage, Philippines is expected to grow bigger and people will have more buying power compared to t he previous generations.

The 10M strong OFW continues to provide ample dollar resources for our country. The remittances being sent back home are generating surpluses among the recipients and this surpluses can be used by the first time buyers to buy their dream homes.

In summary, I expect the Philippine real estate industry to be resilient in the next few years and at least for this decade. There is a shift in the spending habits of the population as the new generation tends to favor consumer spending gobbling up techies, gadgets and ultimately houses.

Valuations

The average P/E of the real estate companies listed in the exchange is 9.92 (excluding ALI) 1.  With that in mind, PHES will only need to earn P100M per year to have a 10X P/E at its current price.  I valued PHES with an assumption of 10% income from the sales it will generate.

PHES has a tendency to issue in-house financing as evidenced in its 2011 annual FS. If that is the case, then PHES revenues will be spread over the life of the mortgage which is at least 10 years.

The land is being valued at cost or NRC whichever is lower in the accounting books. Since land is always appreciating, it must be noted that today, the land portfolio of PHES may not reflect in the books. There are other companies who disclose the fair value of their properties which is good for the investors because they can assess the liquidation value of the company in case of dissolution.

PHES should have a recurring income from its portfolio if it wants to sustain its profitability in the future. Malls, offices and hotels should be part of their strategy. The real estate industry is hot right now but it may slow down in the future. When demand is less, a defensive posture from the cyclical nature of real estate industry should help PHES to withstand the onslaught of slowdown.

Nevertheless, PHES should be a good buy right now with the JV with ALI in sight. I bought at .74 average cost and is currently having a paper loss of 4%. It doesn’t bother me at all because I’m here for the long haul as long as the prospects for PHES are still bright.

We will wait for the numbers to be revealed once the JV is signed. Only at that point that we can determine if PHES will have recurring income. Also, we can gauge how much will be the income of PHES from this JV.

Right now PHES is still a book value play with a target price of 2.704.
